Understanding NPS Tax Benefits: Deductions That Can Help You Save More

Retirement planning is not just about building a financial corpus for the future—it is also about making the most of the tax benefits available today. The National Pension System (NPS) is one of India’s most popular retirement savings options because it combines long-term wealth creation with attractive tax advantages. Whether you’re a salaried employee or self-employed, understanding how NPS tax deductions work can help you reduce your taxable income while planning for a financially secure retirement.

In this blog, we’ll explore the different NPS tax benefits available under various sections of the Income Tax Act, explain how they work under the old and new tax regimes, and discuss the tax treatment of NPS withdrawals at retirement.

NPS Tax Benefits Under Old Tax Regime

  • Tax Benefits Under Section 80CCD (1): One of the primary tax benefits of NPS comes under Section 124 of the Income Tax Act, 2025 (formerly Section 80CCD(1)), which falls within the overall deduction limit of Section 123 (formerly Section 80C). Salaried employees can claim a deduction of up to 10% of their salary (Basic + DA), subject to the overall Section 80C limit of ₹1.5 lakh. Self-employed individuals can claim a deduction of up to 20% of their gross annual income, also within the same limit. This makes NPS an effective addition to a tax-saving investment portfolio while encouraging regular retirement savings.
  • Additional Tax Deduction Under Section 124 (formerly Section 80CCD(1B)): One of the standout features of NPS is the exclusive deduction available under Section 124 (formerly Section 80CCD(1B)). Investors can claim an additional deduction of up to ₹50,000 over and above the ₹1.5 lakh limit under Section 123 (formerly Section 80C). This means eligible taxpayers can claim total deductions of up to ₹2 lakh annually through NPS contributions. For investors who have already exhausted their Section 123 (formerly Section 80C) limit with instruments such as EPF, PPF, or ELSS, this additional deduction offers valuable tax savings.
  • Employer Contribution Benefits Under Section 124 (formerly Section 80CCD(2)): Employer contributions to an NPS account provide another layer of tax efficiency. Under Section 124 (formerly Section 80CCD(2)), salaried employees can claim deductions on employer contributions up to 10% of Basic Salary plus Dearness Allowance in the private sector and up to 14% for government employees. This deduction is separate from the Section 80C and Section 124 (formerly Section 80CCD(1B)) limits, making it an additional tax-saving opportunity. However, the combined employer contribution towards EPF, NPS, and superannuation remains tax-exempt only up to ₹7.5 lakh in a financial year.
  • Tax Benefits at the Time of NPS Withdrawal: The tax advantages of NPS extend beyond the investment phase. Upon retirement, subscribers can withdraw up to 60% of the accumulated corpus as a tax-free lump sum. The remaining 40% must be used to purchase an annuity, which provides regular pension income after retirement. While the annuity income is taxable according to the individual’s applicable income tax slab, the tax-free lump-sum withdrawal significantly enhances the overall tax efficiency of NPS.

NPS Tax Benefits Under New Tax Regime

  • NPS Tax Benefits Under the New Tax Regime: Many investors wonder whether NPS continues to offer tax benefits under the new tax regime. While deductions for personal contributions under Section 124 (formerly Section 80CCD(1)) are generally not available, employer contributions under Section 124 (formerly Section 80CCD(1)) continue to qualify for tax deductions. This allows salaried employees receiving employer contributions to continue enjoying tax advantages even after opting for the new tax regime. However, withdrawal and annuity purchase rules will be the same as the old tax regime. Understanding these provisions can help investors choose the tax regime that best aligns with their financial goals.

The National Pension System offers a unique combination of disciplined retirement planning and meaningful tax savings. With deductions available through personal contributions, additional benefits under Section 124 (formerly Section 80CCD(1B)), and separate tax advantages for employer contributions, NPS remains one of the most tax-efficient retirement investment options in India. 

Note: Effective April 1, 2026, the Income Tax Act, 2025 has renumbered these provisions. Section 80C is now Section 123. Section 80CCD has been restructured under Section 124 – employer contributions (formerly 80CCD(2)) now fall under Section 124(1) & 124(2), while personal/self-employed contributions and the additional ₹50,000 deduction (formerly 80CCD(1) and 80CCD(1B)) are now combined under Section 124(3).
